Fed's Waller Signals Caution on Forward Guidance Amid Strong Jobs Data

Federal Reserve Governor Christopher Waller highlighted persistent labor market strength and flagged AI-driven risks to financial conditions, signaling no immediate need for forward guidance.

Federal Reserve's Waller Highlights Labor Market Resilience, Warns of AI Risks

Federal Reserve Governor Christopher Waller emphasized the resilience of the U.S. labor market, citing persistently strong job reports as a key driver of economic momentum. Speaking at a recent policy forum, Waller noted that recent data points to sustained employment growth, reducing near-term pressure for aggressive monetary tightening.

However, the Fed official cautioned that rapid developments in artificial intelligence could trigger significant shifts in financial conditions. He stated, "If AI were to pop or pull back, there could be pretty big changes in financial conditions," underscoring the uncertainty surrounding technological disruption and its macroeconomic implications.

Balance Sheet Reduction and Forward Guidance Strategy

Waller also addressed the Fed's balance sheet normalization process, suggesting flexibility in reducing holdings if banking system reserve requirements decline. "If we can figure out a way that banks don't need as much reserves, I have no problem with shrinking the balance sheet accordingly," he said, adding that a dedicated task force would evaluate the feasibility of deeper reductions.

Notably, Waller ruled out the use of forward guidance at this juncture, stating, "Now is not the time to use forward guidance. Want markets to have as much information as possible." This stance reflects the central bank's preference for data-dependent policy adjustments amid evolving economic dynamics.

Implications for Forex Traders and Risk Sentiment

The dollar strengthened modestly against major peers following Waller's remarks, as traders priced in a cautious but steady policy path. The DXY index rose 0.3% intraday, supported by the labor market optimism and reduced likelihood of near-term rate cuts. However, the AI-related warnings kept risk sentiment fragile, with equities and high-yield currencies under pressure.

Market attention now turns to upcoming CPI releases and the July FOMC meeting. Traders may monitor Treasury yields for further signals on policy expectations, particularly if inflation data diverges from the Fed's 2% target trajectory.
